the biggest line my reel gives the yardage for is 10 lbs. Does this mean that this is the biggest line I should put on that reel? Or is this just a reference to estimate by? I had 10 lbs of the cheap monofilimant line on it, now I want to put on 12 lbs of the higher quality line. I figure the 12 lbs diameter is at the most the same or even less than the cheap 10 lbs line due to higher quality and strength.

Get a good quality fluorocarbon line of 8 lb. test, learn the right kind of knots & you'll find it to be about twice as strong as that cheap 10 lb. stuff.

Flourocarbon is invisible underwater and great for leader, but it casts like crap. It's also really stretchy, making it hard to detect strikes when jigging. If you plan to cast or jig at all, I'd recommend getting a good superline (Spiderwire, PowerPro, etc). You can get a 15lb line at a 4lb mono diameter and cast a country mile.
The only time I use mono anymore is on my downrigger rods. The releases don't hold onto the superlines very well and the addes stretchyness is a plus for fighting the larger fish that usually dwell deeper.
The 10lb limit on your spool is more of a recommended drag rating. If you are going to set your drag anywhere near 10lbs it won't perform very well. I usually run 10-15lb superlines on my casting rods with 4-8lb flourocarbon leaders depending on what I'm fishing for and set my drag according to the leader strength.
